Does StarWind offer the ability to encrypt image files? I know it is possible within the VM but because of some technical hurdles it is not practical for me to use that solution.

Does BitLocker + TPM on a host level where StarWind stores IMG and LSFS containers work for you?

It might, I didn't know if Starwinds natively had it available and I didn't know what the performance hit would be.
I found a post from 2013 saying that encryption was going to be in the upcoming version 8. Is BitLocker the only way, if it is, would increasing the L1 cache help mitigate possible performance hit of BitLocker?

I think that it is up to each system. You can try BitLocker and Starwind l1 cache and tell all of us the results.
As far as I know, Starwind recommends 1GB l1 cache per 1TB storage.
